At the start of this character's turn, you may choose an ally within line of sight. Remove the chosen ally from the battle grid, it is defeated. You may then place a target enemy character of equal or lower point cost and the same base size in the defeated character's square.
Does this mean you follow targeting when determining the enemy to place next to Malgus? Or can you simply choose a character of your opponent that is equal to or lesser in point cost, and place them adjacent to him?

You do have to follow the normal targeting rules for his CE.

Malgus places a "target" qualifying enemy into his defeated ally's square. That much is clear. My question: If the nearest legal target is not the correct cost or base size does that mean you choose a different enemy or just can't use the ability?

If you have no legal targets with equal or lower cost of the same size, then you can't use that part of the commander effect. (You have to choose a legal target, and you don't get to ignore characters for targeting just because they don't meet a condition.) You would still be able to remove an ally from play if you wanted to.
